Say player A uses LC and then proceeds to kneel 2 Stark characters to kill all attacking player. Player 2 decides to use Paper Shield to cancel effect of card just played.

Question. Do characters knelt for LC stay knelt, or are they also re-stood as PS cancels the effects of the card just played ?

Paper Shield cancels the effects of Lethal Counterattack but not its cost. Those characters stay knelt.

Specifically, kneeling those characters is a cost of playing Lethal Counterattack. "Do X to do Y" phrasing puts X as the cost and Y as the effect. Paper Shield only stops the effect (Y).
