How does this power work? Can I tell someone anything I want to and they'll believe it, or is it just for inflicting madness?

The errata changes the Touch of Madness power from what may be written in your core book.
Mechanically it will cause a mental trauma if the target fails a willpower test.

Not really, but the psyker could project such images into the target's mind and if they fail the test sufficiently it could well be appropriate.
e.g. the 131-140 result could cause the poor ganger in question to wake up screaming whenever they try and sleep, dreaming their skull was on fire, face melting and coming away in their hands.
