During a challenge between 2 players who aren't me, can I play events that affect them or their characters?

The FAQ does say this, though not directly. It talks about the places where all players take turns triggering effects between game processes (Player Action Windows). By not specifying that "only" the players involved in a challenge can trigger actions in these windows, it allows all players to use their cards as written.
