We just finished Encounter 1 of the Dawnblade and the heroes won. We start Encounter 2 with one hero "carrying the Dawnblade" and it specifically states to carry both a token and the relic card. So the question is... do we get to USE the Dawnblade as a weapon? Or is it just an objective until we win the second encounter (which we will, of course)?

Oh yeah go ahead. Dawnblade can be equipped. You should know though, it can only be equipped if you have the blue objective token. If/When you lose it, the card is unequipped and removed from both the heros and the overlords play areas.
