If I have Stealth Device and take a hit, do I -
1. Lose the SD but take no damage
Or
2. Lose the SD and take one damage.

Take the damage, and since you've been hit by an attack, lose the stealth device too.
Note: taking damage from asteroids, Oicunn, APL, etc... does not break stealth device, because while you took damage, you didn't get hit by an attack.
Stealth Device lets you roll an extra green die when defending, until you get hit. If you get hit (i.e. after rolling and modifying all dice, there is at least one uncancelled boom or kaboom result, or you were attacked at all by Lt Blount) you take whatever damage is the result of the roll after all cancellations.
Then you discard the stealth device, because you got hit.
If you get missed (i.e. no uncancelled red die results left) you keep it, and continue rolling the extra green die until you do get hit.
Note: if SD canceled a damage when it was removed, it would be a Shield Upgrade with an upside, for cheaper.

The losing Stealth Device has NOTHING to do with how much damage you take. Getting "hit" by an attack is all that is required to force you to discard the Stealth Device which usually causes damage. Lt. Blount always "hits" although his attack may not cause any damage and if your defense roll is bad against a good attack roll you may be taking a lot more than just one damage when you lose the SD.
